Tax Credit Note in the UAE: Rules, Requirements, and Compliance

Puzzle Piece Labelled Tax

A tax credit note is more than a simple accounting adjustment in the UAE. Under the country’s VAT system, it is the formal mechanism for reducing or reversing a taxable supply after a tax invoice has been issued. Whether due to returns, post-sale discounts, or a correction of VAT charged in error, the Federal Tax Authority (FTA) requires businesses to document these changes through a tax credit note.

For UAE companies, understanding when and how to issue this document is essential. It directly affects VAT reporting for both suppliers and customers, and failure to comply can result in penalties.

What a Tax Credit Note Means for UAE Businesses

A tax credit note is a written or electronic document that records a reduction or cancellation of the value of a taxable supply. In practical terms, it is issued by the supplier to the customer to reduce the initial amount billed, including VAT.

The FTA’s VAT Law and Executive Regulations set out clear rules for these documents. Article 61 of the VAT Law outlines the situations in which a supplier must adjust the output tax, while Article 70 stipulates that a tax credit note must be issued within 14 days of the event that triggers the adjustment. For the buyer, receiving a credit note means they must reduce any input VAT claimed on the original supply.

This is not an optional process. Once a qualifying event occurs, issuing a credit note is a legal requirement, not a discretionary gesture.

When a Tax Credit Note Must Be Issued

The UAE VAT framework outlines the specific situations that require a credit note to be issued. These include:

  • Cancellation of the supply after a tax invoice has been issued.
  • Reduction in consideration due to post-sale discounts, rebates, or agreed price changes.
  • Return of goods or cancellation of services with a refund to the customer.
  • VAT charged in error, such as incorrectly applying 5% VAT to a zero-rated export.
  • Change in VAT treatment after invoicing, for example, a supply later qualifying as zero-rated.

In each case, the supplier has 14 calendar days from the date of the event to issue the credit note and deliver it to the customer. This ensures both parties can adjust their VAT returns in the correct period.

Mandatory Format and Content Requirements

The Executive Regulations, Article 60, set out the mandatory details for a valid credit note. These include:

  • The title “Tax Credit Note”
  • A unique serial number
  • Supplier and customer names, addresses, and Tax Registration Numbers (TRNs)
  • Date of issue
  • A reference to the original tax invoice number and date
  • Description of the goods or services affected
  • The original amount, the corrected amount, and the difference
  • The VAT amount is being adjusted
  • The reason for issuing the credit note

All amounts must be shown in UAE dirhams. If the original invoice was in a currency other than AED, the AED value used for VAT purposes on that invoice must be reflected on the credit note.

Electronic credit notes are permitted, provided they meet the FTA’s authenticity and storage requirements. With the upcoming e-invoicing system, these will need to be generated and transmitted through approved electronic platforms.

How Credit Notes Differ from Other VAT Documents

Although they share some fields with tax invoices, credit notes serve the opposite purpose. A tax invoice records a supply and the VAT due on it. A credit note reduces or cancels part of that supply, lowering the VAT.

A debit note, on the other hand, increases the value of a supply after the original invoice – essentially an additional invoice. In VAT terms, a debit note increases the supplier’s output tax, while a credit note reduces it. Both documents must be linked to the original invoice for tax audit purposes.

Document TypePurposeVAT Impact
Tax InvoiceRecords a taxable supply and VAT dueIncreases supplier’s output VAT and customer’s input VAT
Debit NoteAdds to the value of a prior invoiceIncreases output VAT
Tax Credit NoteReduces the value of a prior invoiceDecreases output VAT and customer’s input VAT

Procedures for Mainland and Free Zone Companies

The process for issuing a credit note is the same across the UAE for VAT-registered businesses, whether located on the mainland or in a free zone. The steps are:

  1. Confirm that a qualifying event has occurred.
  2. Prepare a credit note with all mandatory details.
  3. Deliver it to the customer promptly.
  4. Record it in your accounting system, linking it to the original invoice.
  5. Reflect the adjustment in your VAT return for the period in which the credit note was issued.

In designated free zones, many goods transactions are outside the scope of UAE VAT. However, if VAT was charged in error, a credit note is still required to correct it.

Sector-Specific Examples in the UAE

  • Retail: A customer returns goods worth AED 1,000 plus AED 50 VAT. The store issues a credit note for AED 1,050, reducing its output VAT by AED 50.
  • Professional services: A consultancy bills AED 100,000 plus AED 5,000 VAT, then agrees to reduce the fee by AED 20,000. A credit note for AED 21,000 is issued.
  • Export trade: Goods sold to Germany are mistakenly invoiced with 5% VAT. A credit note cancels the AED 2,500 VAT, restoring the supply to zero-rated status.

Frequent Compliance Errors and Penalties

Errors in handling credit notes can lead to penalties. The most common issues include failing to issue a credit note when required, missing key details, issuing it late, not linking it to the original invoice, or forgetting to adjust the VAT return.

The FTA can impose a penalty of AED 2,500 for each missing or incorrect credit note. Inaccurate VAT returns due to unrecorded credit notes can also trigger further fines.

Recent Legal Updates and FTA Clarifications

Several developments are shaping credit note compliance in the UAE:

  • The 2024 clarification on multiple credit notes for the same invoice requires that the remaining supply value after prior adjustments be shown on subsequent credit notes.
  • The e-invoicing mandate will require electronic credit notes to be issued through approved systems, with phased implementation expected between 2025 and 2026.
  • Penalties for failing to issue a credit note have been reduced to AED 2,500, but enforcement has become more consistent.

Tax Credit Note FAQs

What is the time limit to issue a credit note under UAE VAT?

Under UAE VAT, a tax credit note must be issued within 14 calendar days from the date of the event that triggers the adjustment—such as a return, discount, or error in tax treatment. This was introduced as a formal requirement following amendments that took effect on January 1, 2023. The rule also applies to periodic supplies or consecutive invoices.

How to claim a foreign tax credit in the UAE?

The Foreign Tax Credit (FTC) under UAE corporate tax law allows companies to offset foreign income taxes paid against their UAE corporate tax liability, avoiding double taxation. The credit amount is limited to the lesser of the actual foreign tax paid and the UAE corporate tax due on that foreign income.

To claim it, you must:

  • Declare the foreign‑sourced income in your UAE corporate tax return.
  • Maintain documentation—official tax receipts, withholding certificates, foreign tax returns—detailing the tax paid and income received.
  • Unused credits cannot be carried forward or back to other tax periods.

Is a credit note taxable?

No. A tax credit note is not itself subject to VAT. It is a mechanism to reduce the output VAT previously accounted for. When a supplier issues a credit note, it decreases the VAT payable by the supplier. It requires the customer to adjust any input VAT claim accordingly. It serves to correct, cancel, or reduce previously issued VAT charges rather than adding new tax.

What is input tax credit in the UAE?

An input tax credit allows a VAT‑registered business to reclaim the VAT paid on allowable business purchases and expenses. It reduces the net VAT payable to the FTA, since input VAT can be offset against output VAT. You may only reclaim VAT that is directly related to taxable supplies. Personal expenses or blocked categories—such as private vehicles or entertainment—are not recoverable.

What is the difference between a refund and a credit note?

A credit note is a formal VAT document issued by the supplier to record a reduction or cancellation of a previous invoice—it adjusts the VAT and amounts invoiced, but does not involve cash. A refund, by contrast, is the actual repayment of funds to the customer, which might follow a credit note. In short, a credit note adjusts the VAT and billing records, while a refund settles the payment side of the transaction.
